With the fork caps off and the springs removed, set the fork tubes to just provide clearance between the wheel and the fender. If it rubs a little OK, if it rubs more than that you may take a trip "beyond the handbars" on a big front hit and get swatted by the bike in the process if your'e the unlucky type. Yes, it is about 1 inch, a little less on my bike due to an Acerbis fender.

Pushing the tubes down will increase the rake which makes the bike turn slower, but improves high speed stability.
Letting the tubes up through the clamps makes the bike turn quicker, at the expense of high speed stability.
Its always a compromise and mostly personal preference.
I have WR forks on my 79 which are 1.2" shorter and I have the 1.25" above the clamps (approx .75" above the tire forks collapased).
Bike turns awesome and still goes pretty straight in the whoops.
